How does the Filter Option works for ProfileSearch attribute in NERM.

Essentially, what a Filter does is allow a User to use one Profile to then select profiles of another type. So, in your example, it appears that you have Agency Profiles and User Type profiles; and you want to set up a Filter that allows you to control what Agencies appears available to select based on the User Type.
The User Type profiles must hold an attribute with values for Agencies. If that is set, then this should work. Note: The Agency attribute that you are editing and the Agency attribute under the “Filter” drop down should be different attributes. Generally, I would recommend the attribute on the “Parent” profile (User Type here) that stores the Profiles be named like Parent’s Children - or User Type’s Agencies here.
